Before signing for a business loan, you need to know exactly what it will cost you every month — not just the headline amount you are borrowing. Business loan payments are driven by three factors: the amount borrowed, the interest rate, and the repayment term. This guide explains how those factors combine to produce your payment, with a real worked example.

The three factors behind every payment

Every standard business loan payment is driven by the same three inputs: the principal (amount borrowed), the annual interest rate, and the loan term (how many months or years you have to repay it). Change any one of these and your monthly payment — and the total amount you repay — changes with it.

Understanding amortization

Most business loans are amortizing, meaning you pay a fixed amount each month that covers both interest and a portion of the principal. Early payments are weighted more heavily toward interest; later payments are weighted more toward principal, even though the total payment stays the same each month.

The formula behind an amortizing payment is: M = P × i × (1 + i)ⁿ ÷ ((1 + i)ⁿ − 1), where P is the principal, i is the monthly interest rate (the annual rate divided by 12), and n is the number of monthly payments. Each month, interest is charged on the balance still outstanding, and whatever is left of the payment reduces the principal — which is why the split shifts toward principal over time.

Costs: Interest rate: 9% annual, term: 5 years (60 months)

Calculation

Hypothetical example, verified against the preview above using the same inputs. Borrowing $50,000 at 9% over five years costs about $12,275 in interest on top of the principal. The figures exclude any origination or closing fees the lender may charge. Knowing the monthly payment upfront lets an owner check it against projected cash flow before committing.

The loan term trade-off

Stretching the same $50,000 loan to a 7-year term would lower the monthly payment, easing cash flow pressure, but would increase total interest paid because interest accrues for longer. Shortening it to 3 years raises the monthly payment but reduces total interest substantially. There is no universally "right" term — it depends on how much monthly cash flow flexibility your business needs versus minimizing total borrowing cost.

Before you borrow

Keep profit and cash coverage separate. With $5,000 monthly operating fixed costs and $25 contribution per sale, operating break-even is 200 units. For the loan above, first-month interest is $375; including that expense gives pre-tax accounting break-even of ($5,000 + $375) ÷ $25 = 215 units. Principal repayment reduces debt, not profit.

A separate cash target including the full $1,037.92 payment is ($5,000 + $1,037.92) ÷ $25 = 241.5168, rounded up to 242 sales. This assumes all sales are collected, all operating costs are paid in the month, no noncash costs, and no tax, owner draws, capital spending, or other cash flows. Do not add interest again when the full payment is already included. Use a cash forecast to account for collection delays and other obligations.

The preview retains full precision internally and rounds displayed totals. Sixty payments of exactly $1,037.92 would sum to $62,275.20.   • Focusing only on the monthly payment without checking total interest paid over the loan term.
  • Borrowing based on approval amount rather than what the business can comfortably repay.
  • Ignoring debt service in the cash forecast or treating principal repayment as an expense.
  • Not comparing rates and terms across multiple lenders before committing.
